Just above the rot draw a square line across the studs
1 1/2" above the tub draw a square line across the studs
Measure back from the face of the studs 1 1/2" on both sides and draw a line up the sides.
Now that is what I would take out and it is still up for discussion?

Ok, back for an update. Good thing I decided to rebuild the framing, it was rotted worse than the pictures could convey. I also have old rot on the 1x8 substrate that will be repaired in the spring when we side the back.

The second picture, should I fill in the 2" gap left from the old plaster wall with level concrete? Seems it would be easier and more square to do so vs furring strips which is a given for the tub area due to how it's framed and sunk.

I got the entire bathroom demoed down to studs, concrete and cleaned. Cleaned out the space where old plaster walls recessed into floor, cleaned the top edges around the celing as ceilings are also mesh/plaster. Located Kerdiboard, picking up three sheets tomorrow, Ditra membrane for the floor, installing pocket door kits, rewiring. I took the week off to hopefully finish. Hope to rock on Wednesday.

You saw the before, now here's the after. We still have a few odds and ends to tie up, forgoing crown molding to stick with the mid-century theme, I am plastering the gaps where drywall meets plaster ceiling.

In hindsight, we should have replaced the ceiling, but we're going with some nice polystyrene ceiling tiles that mimic the swirl ceilings elsewhere in the house. A bit more added work and time, but something we can be proud of.

My wife's aunt and uncle were a huge help with the tile, it is not my forte. And yes, we should have filled in the gap where the old plaster walls fit into the slab, we did one side as the floor tile was wanting to slop but should have filled it all. Learned some new skills, and valuable lessons along the way. I will never do a full gut job any time soon.
