Water damage on plaster
 
We have water damage on the inside of the house on the wall that is covering the chimney.

We've tried to remove it, but it is VERY hard surface and does not seem to want to crack or come off.

It seems like concrete. Rest of the house is lathe and plaster walls, but around the chimney seems impossible to remove.

Even if we do get it off, what do we do to replace it?

Sounds like the plaster was applied directly to the masonry of the chimney, which was quite common. If it is that solid, why don't you just scrape off the damaged top coat and refinish it without removing all of it? Apply a new top coat, smooth it and then prime with a sealer like Kilz to stop any bleed through.
