Will Ceramic Tile Stick to This?

I am remodeling my kitchen and one of the things I would like to do is install a ceramic tile backsplash. I removed some disgusting yellow paneling that was glued to the plaster wall above the counter and I am left with this patchy mess of a wall. Do you think this wall will still work as a substrate for the ceramic tile backsplash if I sand it and fill in the holes with joint compound and smooth it out? Or, should I take the laborious route and cut this section of wall out, and replace it with drywall?

Thanks!

I would think thinset and a notched trowel should do the trick. Apply the thinset with the flat side to fill in the depressions, then the notched side to set the depth for the tile size.

What would be the best material to fill the holes and smooth out the wall? Joint compound, floor leveller, thinset, or some other material?
