What to do with these old walls...

My wife and I are remodeling our bathroom in a 60yr old NYC row home. Under the old tiles, we found these mortar blocks (see pics at http://www.diychatroom.com/members/u...athroommortar/ ) and now we are trying to determine a course of action. We have thought of just replacing all the tiles; knocking certain sections of these out (outside the shower area) and by using furring strips, replacing with sheet rock and/or perhaps wainscoting portions of the room or maybe even just dynamiting the entire bathroom and starting over.

Any suggestions how to go about this? Any ideas will be greatly appreciated and thanks in advance.

Patrick
